Introduction

Providing a big relief to employers, the Central Government on 14th June 2024 issued three Gazette Notifications introducing a significant reduction in the penalty structure for employers who fail to make timely contributions to the Employee Provident Fund (“EPF”), Employee Pension Scheme (“EPS”), and Employee Deposit Linked Insurance (“EDLIS”). The move is designed to streamline the penalty structure and make it easier for employers to comply with their obligations.

The employer must make contributions on or before the 15th of each month, and any contribution post the 15th of the month is considered a delay. Under the new notifications, a uniform penalty of 1% of the arrears of contribution per month or part thereof will be applied. Previously, there was a graded penalty system for delayed contributions. For instance, under the Employees’ Provident Scheme, 1952, a delay of up to 2 months incurred a penalty of 5% of arrears per annum. This penalty increased with the duration of the default, reaching a maximum of 25% of arrears for delays of 6 months or more. 

The previous graded system meant that the longer the delay, the higher the penalty, which could become quite burdensome for employers. The new uniform penalty rate simplifies this structure, making it more predictable and manageable.

Implications for the employers

Under the previous system, the penalty could be as much as 25 % per annum, while under the new notification, it would be a maximum of 12% a year. Quantifying it in numbers, the penalty for a default period of two months will be reduced by more than 50%, and the penalty for a delay of six months or will be reduced by around 75%. 

The implications of these notifications for employers could be summed up as:

1. Reduced Financial burden: The new penalty structure significantly reduces the penalty on default, thereby reducing the financial burden on the employer.
2. Simplified Compliance: The introduction of a uniform penalty rate simplifies the compliance process. Employers now have a clear and straightforward penalty structure, making it easier to understand their obligations and avoid penalties. This change reduces the administrative burden associated with calculating varying penalty rates based on the duration of the delay.
3. Encouraging Business Activities: The reduction in penalty for default will promote ease of doing business, especially for micro, small and medium enterprises (“MSMEs”).
4. Encouragement for Registration: The reduction in penalties may incentivize more employers to register under the Employees Provident Fund Organisation (“EPFO”). This could lead to an increase in formal employment and ensure that a larger number of workers receive social security benefits, thereby broadening the coverage of social security schemes.

Impact on employees and reaction of the industry 

The Centre of Indian Trade Union (“CITU”) has strongly criticized the Central Government’s decision to reduce penalty charges for employers who default on contributions to the Fund. According to CITU, this move undermines the deterrent effect of higher penalties for prolonged defaults, potentially encouraging employers to delay contributions. 

While the concerns expressed by the CITU may sound appealing, they are ultimately unfounded. The simplified penalty system aims to enhance compliance by making it easier for employers to understand and meet their obligations. Additionally, the predictability of a flat penalty rate allows employers to better plan their finances, ensuring timely contributions. This change could also encourage more employers to register under the EPFO, thereby increasing formal employment and extending social security benefits to a larger workforce. With proper regulatory oversight, the new system can effectively protect employees’ interests while promoting a more efficient compliance environment. To sum up, it could be said that the new notifications are strictly for employers and have no adverse effect on employees; rather, they will benefit employees in the long haul.

The Central Government’s introduction of a uniform penalty rate of 1% per month for delayed contributions to EPF, EPS, and EDLIS marks a significant shift from the previous graded penalty system.
